US Treasuries lower after Greenspan speech

NEW YORK, Oct 12 (Reuters) - U.S. Treasury debt prices were lower on Wednesday after Federal Reserve Chairman Alan Greenspan reaffirmed his view that the flexibility of the U.S. economy helped it weather shocks more smoothly.
Price action was muted, with traders saying underlying softness in the market, brought on by clear Fed signals that interest rates were heading higher, was carrying the day.

"I suppose we got some kind of relief uptick here, but the bottom line is that the market is still going down," said one Wall Street bond trader with a primary Treasuries dealer.

Greenspan's comments, which included fresh warnings about the perils of protectionism in a globalized economy, came on a day without major economic data.

In the absence of market-moving data, traders were turning their attention to other factors, including three speeches from other Fed officials later in the day.

Traders were also coming to grips with the risk of rising yields causing holders of mortgage-backed securities to adjust their portfolios.

When rates rise, mortgage bond holders tend to sell Treasuries to offset the possibility that their mortgage bond holdings are likely to remain on their books for a longer period of time than if rates were trending lower. That so-called extension selling can add sudden, dramatic bursts of downside movement in an already falling market.

"That's the big risk to the market these days," said another bond trader at a primary Treasuries dealer.

He reckoned yields on 10-year notes would reach 4.64 percent by the end of the year -- a level near highs hit in late March.

On Wednesday, 10-year note (US10YT=RR: Quote, Profile, Research) prices were 2/32 lower for a yield of 4.41 percent, from 4.40 percent on Tuesday. Traders are looking closely at the 4.43 percent to 4.44 percent range as a near-term technical barrier.

Two-year notes (US2YT=RR: Quote, Profile, Research) were steady to yield 4.22 percent.

Five-year notes (US5YT=RR: Quote, Profile, Research) fell 1/32 in price for a yield of 4.28 percent, unchanged from Tuesday.

The 30-year bond (US30YT=RR: Quote, Profile, Research) fell 5/32 to yield 4.61 percent, compared with 4.60 percent on Tuesday.

Of the three Fed officials to speak on Wednesday, only Fed Gov. Mark Olson will speak on the economy. Olson, who was the only Fed official to vote against an interest rate increase at the Fed's last policy meeting, speaks at 3:45 p.m. EST (1945 GMT).

Last month, the Fed raised official short-term interest rates to 3.75 percent, marking the 11th consecutive quarter-percentage point rate increase since the central bank began tightening credit in June 2004.

The market now expects that federal funds rate to reach 4.25 percent by year-end amid clear signs the Fed aims to head off inflationary pressures due to spiking energy prices by raising rates again.

Fed. Gov Susan Schmidt Bies speaks about regulatory issues at 11 a.m. EST (1500 GMT) and Dallas Fed Bank President Richard Fisher will deliver introductory comments at 12:45 p.m. EST (1645 GMT) at a career seminar in Dallas.
