Apple: When Will China Get The iPhone?

Posted by E. Savitz
For months now, there has been speculation that Apple (AAPL) is getting close to cutting a distribution deal with either China Mobile (CHL) or China Unicom (CHU), the two largest wireless carriers in the biggest mobile phone market in the world. But so far, nothing has happened. Which raises the obvious question: Why not?
Bernstein Research analyst Toni Sacconaghi took a look at the issue in a research note today. He contends that, while Apple has never given an official timeline for entry into the China market, that a deal is “arguably late,” due to a number of obstacles:
  • Apple originally wanted a revenue sharing, hardware subsidy model; he notes that Apple has backed off from demanding a slice of service revenue from the carriers, but that it still wants a hardware subsidy. And he writes that carrier subsidies in China are rare, and that the companies “likely are not keen to offer a special deal to Apple.”
  • A restructuring of China’s telecom industry in 2008 likely “created much uncertainty and confusion” which made it harder for Apple to commit to a long-term deal.
  • China only this year has begun rolling out 3G technology.
  • China’s telecom rules forbid including WiFi on 3G mobile handsets.
Those are all important; but he thinks there are two larger issues:
  • Control of the App Store. Sacconaghi says that China Mobile wants to be able to offer apps directly through its own Open Mobile System in addition to the iPhone App Store.
  • Carrier exclusivity. He says China Unicom is a better fit for Apple than China Mobile from a technology standpoint, but notes that it is much smaller, at 138 million subscribers compared with 477 million for China Mobile. He thinks Unicom wants an exclusive deal, but that Apple wants to do a non-exclusive deal that would allow them also to distribute the iPhone through China Mobile.
And finally, he thinks that pricing may also be an issue. He notes that Chinese consumers are used to paying relatively high unsubsidized prices for handsets, but that an unsubsidized iPhone at $600 would rank as one of the most expensive devices on the market there.
Despite all that, Sacconaghi says there is an 80% chance the iPhone will be on sale through an authorized carrier in China by the end of the year. And he thinks China Unicom will be the initial carrier. He says the market for smartphones in China this year will be about 35 million units; a 20% market share would give Apple an incremental 7 million units.

Oct. 19 (Bloomberg) -- Apple Inc., releasing fourth- quarter results after U.S. markets close, may have to report earnings of at least $1.60 a share to push the stock higher, according to Broadpoint AmTech Inc. analyst Brian Marshall.
Analysts in a Bloomberg survey project a profit of $1.42 a share, 18 cents below traders’ “whisper number” for Apple. That compares with Apple’s prediction of as much as $1.23. Apple’s Snow Leopard, its latest operating system for Macintosh computers, will be key to beating targets, Marshall said.
“Apple tends to be conservative in its estimates,” said the San Francisco-based analyst, who advises investors to buy the shares. “The stock can continue to rise, especially if Apple shows strong shipments in Snow Leopard, which go directly to its bottom line, and iPod sales.”
As of Sept. 17, Snow Leopard had outsold previous versions of the Macintosh operating system, helped by a price reduction of more than $100, ...

Ben Reitzes of Barclays cited strong iPad sales as one reason for maintaining his $340 price target for Apple. "We continue to believe Apple's valuation is very attractive and that shares can benefit, driven by strong iPad demand, a new iPhone upgrade cycle, significant international expansion and a continuous pipeline of new innovation," Reitzes told investors.

Likewise, Maynard Um of UBS and Gene Munster of Piper Jaffray reiterated their buy recommendations for Apple. Um upped his initial price target of $340 to $350, while Munster held strong on his initial price target of $371.
