Treasuries rise on mild inflation; curve flattens

By Oliver Ludwig

NEW YORK, Dec 22 (Reuters) - U.S. Treasury debt prices rose on Thursday on a lower-than-expected core inflation reading for November, which suggested the Federal Reserve has kept inflationary pressures well contained.

With longer-dated debt outperforming shorter-dated issues, the closely watched spread between two- and 10-year notes narrowed to 4.2 basis points from 5.0 basis points at the end of trade on Wednesday.

The core personal consumption expenditures index, the Fed's preferred inflation measure, ticked up 0.1 percent, according to government data on personal income and spending. That was below below economists' expectations of a 0.2 percent increase and matching October's rise.

"There is a mildly positive response in bonds, mostly on the core PCE being up only a tenth, which was less than expected. After yesterday's GDP revisions, people were focusing on it, and it's given us a bit of a boost here," said Rick Klingman, head of government bond trading at ABN-AMRO.

Low inflation preserves the value of fixed-income investments, thus attracting buyers into the bond market.

Benchmark 10-year notes, were up 12/32 to yield 4.448 percent, compared with 4.494 percent late on Wednesday.

Two-year notes were up 2/32 for a yield of 4.406 percent, versus 4.444 percent on Wednesday.

"We've been down for three days in a row, so you'd think the market was due for a bounce. Plus, the inflation data was fine," said a trader at one of Wall Street's primary dealers.

"If we go up, the curve inverts," he added, noting that two-year notes are more or less stuck at their current levels. "We went down for three days, and the curve kept flattening, so that's not good news for the curve-steepening crowd."

A flattening yield curve historically has suggested economic growth is on the verge of slowing, with an inversion of the 2-/10-year part of the curve often presaging recession.
However, officials at the Federal Reserve say this may no longer hold true because of global forces acting on the market.

Five-year notes rose 7/32 for a yield of 4.384 percent, compared with 4.433 percent on Wednesday. Thirty-year bonds added 28/32 for a yield 4.62 percent, versus 4.68 percent on Wednesday.

According to the government's personal income and spending report, personal consumption rose 0.3 percent in November, though on a real basis adjusted for inflation, it gained a strong 0.7 percent.

Analysts said the result reflected declines in energy prices that had spiked in the aftermath of Hurricane Katrina and, to a lesser extent, to the current low inflation environment.

In a separate report, the government said weekly first-time jobless claims fell to 318,000 in the week ended Dec. 17, from 331,000 in the prior week. But that report had no major effect on the bond market, traders said.

Mandi frùs ... by ditro. :)
