US Treasuries creep higher in slow, slow trade

NEW YORK, Dec 21 (Reuters) - U.S. Treasury prices crept higher on Tuesday, but in very thin trade as a lack of liquidity and a dearth of economic data sapped the market's will to move.

The one clear trend was the continued flow into curve flattening trades in which one borrows short to buy longer-dated debt on a view the latter will outperform. The move to these trades has taken place against a background of rising official interest rates and still subdued inflation expectations.

As a result, two-year notes <US2YT=RR> were stuck at a yield of 3.03 percent while yields on the 10-year note <US10YT=RR> dipped to 4.18 percent from 4.19 percent.

The spread between two- and 10-year yields has now contracted to 115 basis points, from 136 at the start of the month and peaks around 274 late last year.

"Further flattening in the curve is likely ahead of two-year supply next week, with the 112 basis point level on two-10-years still offering support," said Richard Gilhooly, fixed-income market strategist at BNP Paribas. Treasury is set to auction around $24 billion in new two-year notes next Wednesday.

"But an unwind could occur at the auction as accounts seek to reduce flattening risk over year end," he added.

In the belly of the curve the five-year note <US5YT=RR> firmed 1/32 in price, lowering its yield to 3.57 percent from 3.58 percent. At the very long-end, the 30-year bond <US30YT=RR> rose 5/32, taking yields to 4.80 percent from 4.81 percent.

There was only a scattering of secondary U.S. economic data due on Tuesday, with most of the important releases of the week packed into Thursday.

Already out was the UBS/ICSC survey of chain store sales for the week to Dec 18, which showed some improvement in what had been a slow holiday shopping season. Its sales index rose 1.6 percent in the week, taking annual growth to 3.5 percent from 2.4 percent the week before.

Still to come on Tuesday is the Redbook survey of chain store sales and the Chicago Federal Reserve's national activity index for November, though dealers doubt either will inject any life into the market
