Treasuries brace for auction, long end supported
Tue Feb 8, 2005 09:31 AM ET
NEW YORK, Feb 8 (Reuters) - Short-dated U.S. Treasuries were under modest pressure on Tuesday as traders, uneasy about the health of foreign demand, cheapened prices into a $22 billion auction of new three-year government debt.
The last three-year sale in November attracted bids worth a relatively high 2.24 times the amount on offer, but more recent auctions of two- and five-year debt have not done so well.

"The first auction of the refunding will be interesting to see if the indirect bidders continue to come in low, with the last auction at 53.6 (percent) and the previous at 36.5," said Richard Gilhooly, fixed-income strategist at BNP Paribas.

Primary dealers are direct bidders at auctions while almost everyone else is classed as indirect bidders, including foreign central banks.

Overseas central banks hold over a quarter of all marketable Treasuries having recycled huge amounts of intervention dollars in the last few years.

However, the pace of purchases has slowed markedly in recent months and traders fear a poor turnout at this refunding, particularly with the dollar rallying and holidays in Asia this week.

Then again, with expectations so low, an indirect share around the 37 percent average could come as a relief.

"A successful auction and more talk of mortgage receiving on a possible prepayment acceleration, could lead to a test of 4.00 percent on 10-years, with no sign of let-up in demand for long duration paper in the U.S. or Europe," said BNP's Gilhooly.

The current three-year note (US3YT=RR: Quote, Profile, Research) was off 2/32 in price, lifting yields to 3.45 percent from 3.43 percent on Monday. Yields on two-year notes (US2YT=RR: Quote, Profile, Research) ticked up to 3.33 percent from 3.31 percent while five-year yields (US5YT=RR: Quote, Profile, Research) rose to 3.69 percent from 3.67 percent.

Longer-dated debt retained its recent bid with the benchmark 10-year note (US10YT=RR: Quote, Profile, Research) steady at 4.06 percent. Treasury auctions $15 billion of new five-year notes on Wednesday and $14 billion of 10-year paper the day after.

Yields on the 30-year bond (US30YT=RR: Quote, Profile, Research) dipped again to 4.42 percent, their lowest since mid-2003, having fallen from 4.95 percent at the end of last year.

With longer-term debt outperforming, the spread between two- and 10-year yields narrowed further to 72 basis points, the smallest premium since March 2001.

Traders assume short-term yields have further to rise given the Federal Reserve shows no sign of pausing in its measured interest rate hikes. The futures market has priced in two more quarter percentage point increases by the summer, to leave the benchmark federal funds rate at 3.00 percent.

There are no major U.S. economic data due on Tuesday and little to talk of until the December trade report on Thursday.

Weekly reports on chain store sales had scant impact on the market though they did show a bounce back from weather-related weakness. The UBS/ICSC measure rose by 2.2 percent in the week to Feb. 5, after a drop of 1.9 percent the week before, helped by Super Bowl-related spending and a tax holiday in New York.
