U.S. 10-Year Treasury Notes Fall, Head for Second Weekly Drop

June 17 (Bloomberg) -- U.S. 10-year Treasury notes fell, heading for their first back-to-back weekly drop in three months, on speculation yields don't reflect expectations for Federal Reserve interest-rate increases.

Kansas City Fed Bank President Thomas Hoenig suggested late yesterday policy makers may need to lift their target rate as high as 4.5 percent, from 3 percent now. An industry survey today may show consumer sentiment rose this month from a two- year low in May.

``It's not surprising yields have advanced given the Fed is going to keep raising rates and they'll stick to their measured pace,'' said Charles Diebel, chief European bond strategist at Royal Bank of Scotland Group Plc in London. ``Yields should be higher given the economic story.''

The yield on the benchmark 10-year note rose 2 basis points, or 0.2 percentage point, to 4.09 percent at 8:34 a.m. in New York. Ten-year yields are up 4 basis points this week, after increasing 8 basis points the prior five-day period.

The 4 1/8 percent note due in May 2015 declined almost 1/4, or $2.50 per $1,000 face amount, to 100 1/4, according to bond broker Cantor Fitzgerald LP. Yields move inversely to prices.

Hoenig said in a speech in Wichita, Kansas that policy makers needs to lift the target for overnight loans between banks to a so-called neutral level ``sooner rather than later.'' A neutral rate neither stimulates nor restrains economic growth. Hoenig doesn't vote on monetary policy this year.

`Performing Fine'

Economists estimate a ``neutral'' Fed target rate at 3.5 percent to 4.5 percent, Hoenig said. Fed Chairman Alan Greenspan said June 9 that policy makers will keep to a ``measured'' pace of rate increases. The Fed next meets on rates on June 29-30.

``The U.S. economy is performing fine and the Fed will raise rates again at its next meeting and stay with its measured pace of interest-rate rises,'' said Lance Pupelis, who helps manage the equivalent of $2.7 billion in fixed-income assets at Portfolio Partners Ltd. in Melbourne. ``Yields are likely to move higher.''

Pupelis said he sold some of his Treasury holdings three months ago and has not bought any since. The yield on the 10- year bonds will probably climb to 4.25 percent to 4.30 percent over the next two weeks, Pupelis said.

Michigan Index

The University of Michigan's index of consumer sentiment probably rose for the first month in six, a Bloomberg News survey of economists showed. The index gained to 88.8 in June from 86.9, according to the median estimate of 55 economists. The report is scheduled for about 9:45 a.m. New York time.

Yields had dropped below 4 percent amid reports showing a slowdown in manufacturing and tame inflation. Inflation erodes the purchasing power of fixed-income payments.

Demand for Treasuries is rising in part as American ``baby boomers'' retire and pension funds rebalance investments toward bonds, said David Rosenberg, chief North American economist at Merrill Lynch & Co. in New York. The group includes those born from 1946 following the end of World War II, to 1964.

Greenspan told Congress on Feb. 16 he was puzzled by the drop in yields after a series of Fed rate increases, and suggested the decline may be an aberration. He called the situation a ``conundrum.''

`Limited' Room

Signs inflation is contained may help limit declines in Treasuries. A government report on June 15 showed core consumer prices rose 2.2 percent in the year to May, the same pace as in the previous month. The core rate excludes food and energy costs.

``The room for yields to rise is very limited,'' said Akira Takei, a fund manager in Tokyo at Fuji Investment Management Co., which oversees about $9.1 billion. He forecasts the 10-year yield will decline to 3.5 percent by year-end.

Treasuries rose yesterday after the Fed's Philadelphia branch showed the region's manufacturing unexpectedly slowed last month. The Philadelphia Fed's manufacturing index was a negative 2.2 for June, compared with 7.3 last month.

Futures contracts indicate traders expect the Fed to raise its benchmark overnight lending rate between banks to 3.25 percent when they next meet, and to 3.50 percent in August.

September Eurodollar futures yielded 3.795 percent, up from 3.68 percent on June 1, showing traders have raised their bets on how much the Fed will increase its target rate. The futures settle at a three-month lending rate that has averaged 21 basis points more than the Fed's target over the past 10 years.

A government report today showed the U.S. current account deficit widened to a record $195.1 billion in the first quarter, from $188.4 billion in the fourth quarter. A deficit of $190 billion was expected, according to the median forecast of 52 economists in a Bloomberg survey. The current account is the broadest measure of international trade.
